Inappropriate Annuity Replacements
Churning Annuities
Be careful whenever an insurance agent recommends you replace an existing annuity or whole or universal life insurance policy with a new one. Replacements of existing policies result in commissions payable for the new policy, surrender charges for the old policy and a new (and re-started) surrender schedule under the new policy, fees, and tax bills. Replacements and exchanges of variable annuities and whole life insurance policies are examples of brokers “churning” or “twisting” client accounts and contracts. Since brokers receive commissions only on new sales, the broker receives a commission on the “sale” of any replacement product. Some replacements qualify as so-called “1035 exchanges” where the IRS does not tax the surrender of the existing policy as long as that policy is exchanged for a similar one and the policyholder does not withdraw cash from the exchange. A 1035 exchange requires extra paperwork and can result in delays as far as commission payments are concerned and brokers often do not elect 1035 treatment so that their commission is paid sooner. Instead the agent “conceals” the replacement and the application is treated as a new purchase application. The customer loses when the replacement is concealed, especially when it comes to taxes.
Even in a 1035 exchange the policyholder will pay surrender charges for the full surrender of the existing policy if the policy is still in the surrender period. Sometimes surrender periods last as long as 10 years or more. Annuities and life insurance are illiquid investments and when you replace a contract with a new one, your surrender period resets under the new policy. In other words, it will be all that much longer before you can access your money under the new contract if you need a withdrawal above the minimum penalty-free amount you’re allowed. That can be disastrous if you’re faced with an emergency.
