Insurance agents and financial advisors use the current volatile stock market environment to push fixed indexed annuities, particularly on seniors or persons getting close to retirement and concerned about future income levels. Industry reports say sales are up. Products like fixed indexed annuities are costly, complicated, and risky.  Our lawyers recommend avoiding annuities of any kind, including fixed indexed annuities, especially for seniors.[1]  Agents claim the contracts offer the upside of market increases (the “indexed” part) with downside protection (the “fixed” part) but gloss over fees, risks and downsides and how these complex contracts actually work.

If you are considering a fixed indexed annuity, here are some things you should know:

  • The “indexed” part of your premium will not be invested in stocks. Rather you are credited interest based on the performance of the particular stock index you choose. Your interest will not include the advantage of reinvested dividends on the stocks in the fund which you would receive if you made a direct investment in the fund. Also, your interest will only be credited to your account annually (“annual point-to-point” crediting) so the daily value of your account does not grow during the year and is credited with interest if any only on the anniversary date. If you withdraw all your money before that date you will not see any interest, even if you withdraw on the 364th day of the annual period.
  • Caps, participation rates, and spreads will limit your gains. Caps limit how much money you may earn on your policy. Participation rates hold you to a percentage of your chosen fund, never 100%; so if a fund grows 4% and your participation rate is 80% you only get 3.2%. Spreads are a baseline over which interest may be credited. If the spread on your contract is 4%, for example, and the index returns 4%, you will be credited nothing. Drags on returns like caps, participation rates, and spreads are not imposed on direct mutual fund investments. Annual fees are typically lower on mutual funds as well.
  • Access to your money in an annuity is limited. This is a real danger particularly for seniors who may need their money. Some carriers charge surrender penalties on withdrawals for 14 years or more! Market value adjustments levied by some carriers may also decrease your account’s cash value. Withdrawals will be subject to tax at ordinary rates unlike growth in mutual funds, generally taxed at capital gains rates.
  • Watch out if an agent promises you an upfront bonus. Bonuses are not free. You will pay one way or another, including possibly by higher surrender charges on withdrawals. Policy enhancements, sold as “riders,” incur annual fees.

Bottom line is, beware. Fixed index annuities are complicated, and this is just a brief overview. Always consult a qualified professional who does not stand to gain from your purchase and review any proposed investment or change in investments with your tax advisor before making any purchase, replacement or surrender.
