Indexed annuities are a particularly complicated type of deferred annuity. Agents sell indexed annuities as “safe” in volatile markets but the reality is that fees and return calculations in these contracts work against the consumer and returns historically lag behind any direct investment in any index. Sales of unsuitable annuities, including indexed annuities, to seniors may constitute financial elder abuse and violate the California Insurance Code. Cal. Welf. & Inst. Code § 15610.30 (definition of financial elder abuse); Cal. Ins. § 790 et seq. (Unfair Insurance Practices Act). The Top Indexed Annuity Pitfalls
- Sales Commissions. Many annuities are sold by brokers who collect fat commissions for doing so, with some commissions as high as 8.5- 10%. If you don’t see a commission fee broken out for you, that doesn’t mean it’s not there. It may simply be baked into the annuity’s operating costs, for which you’re charged from year one.
- Withdrawal Fees. Perhaps the greatest disadvantage of any deferred annuity, including indexed annuities, is that withdrawals incur an insurance company penalty. Withdrawals during a policy’s “surrender period” are subject to penalties. The period can last ten years or more and the charges can be as high as 15% or greater.
- Taxes on Withdrawals. Withdrawals are taxed at ordinary income tax rates not lower capital gain rates. In addition, any withdrawal before age 59 ½ will be subject to a 10% IRS penalty.
- Administration Fees. Some index annuities charge a 1-3% annual management fee. There are also subaccount fees which are not identified in the annuity contract but charged against the returns in the index accounts selected by the policyholder.
Exchanges And Replacement Transactions
Be especially wary if an agent recommends exchanging your existing annuity for a new one. Unsuitable contract exchanges violate California law (see, e.g., Cal. Ins. Code §10509.914), but agents still push inappropriate (and costly) exchanges. There are several dangers for consumers in these exchanges: surrender penalties on the surrendered contract, tax on the proceeds from the surrendered contract, and the surrender period resets under the new contract, tying up your money for even more years. Another danger for consumers is where agents “churn” annuities by recommending a succession of surrenders and exchanges. This activity is illegal.
